I have set up Thunderbird to require a password to access my email. However, I just noticed that if I click 'cancel' on the pop-up asking me to enter my password, it will exit the pop-up and leave my email open (to read, write, etc). So the password protection doesn't actually do anything. How do I fix this? Is this a known bug?

That password only protects the access of your e-mail credentials – which is needed for downloading and sending e-mails from the server (and it is also needed for viewing your passwords). It doesn't protect your already downloaded mail. So if somebody uses your computer, they can see your already downloaded mails, but they can't download new ones, or send mails until the password is entered. This is not a bug, and if somebody can access your account on your computer, they can just simply copy your plain text maildirs anyway.

That's why it's always recommended to not share user accounts, always lock your screen, if you are not using your computer, and to encrypt your disk if you store sensitive data on it.
